TOP NEWS Yellen resolved to avoid raising rates too soon, fearing downturn

WASHINGTON/NEW YORK (Reuters) - Approaching a historic turn in U.S. monetary policy, Janet Yellen has staked her tenure as chair of the Federal Reserve on a simple principle: she'd rather fight inflation than another economic downturn.

Interviews with current and former Fed officials indicate that Yellen and core decision-makers at the U.S. central bank are determined not to raise interest rates too early and risk hurting the fragile U.S. economy.

It's a commitment that will be vigorously tested in coming months as pressure builds inside the Fed, among Republicans on Capitol Hill, and perhaps even in financial markets, for the Fed to acknowledge a strengthening U.S. economy with its first interest-rate increase in more than eight years. A global central bankers' conference in Jackson Hole, Wyoming next week will give Yellen a major stage on which to press her case.

After taking over from Ben Bernanke in February, she has developed a distinct style: off-the-cuff and personable in public appearances, unusually direct in calling attention to the plight of the unemployed, meticulous in her preparation for Fed meetings and highly attuned to the opinions of her colleagues, the Fed sources say.

A common adjective used to describe her in meetings is "over-prepared." She is able to deeply question staff and colleagues about the fine points of their presentations, and so far has been able to forge consensus statements that have satisfied the Fed hawks most concerned about the inflation threat while keeping the central bank focused more on employment.

The nightmare scenario she wants to avoid is hiking rates only to see financial markets and the economy take such a hit that she has to backtrack. Until the Fed has gotten rates up from the current level near zero to more normal levels, it would have little room to respond if the economy threatened to head into another recession.

Inflation, on the other hand, is a familiar foe that Fed officials say they are confident they can control with conventional policy tools.

"If the Fed were to generate too much economic growth and higher inflation, that is a much better situation to be in than one of a faltering economic recovery and the need to rely even more on unconventional tools," said David Stockton, the Fed's chief economist until 2011 who is now a senior fellow at the Peterson Institute for International Economics.

"The Fed knows how to contain inflation if it is moving," he said, while the impact at this point of another downturn "are more uncertain and hard to counter."

The risks of moving too soon, Stockton and others in and outside the Fed say, include snuffing out an already tepid housing market recovery with higher mortgage rates, depressing business investment and durable goods purchases, and triggering sudden declines in asset prices.

And after extraordinary efforts to right the U.S. economy after the financial crisis struck, there would likely be little appetite among Republicans or other fiscal conservatives on Capitol Hill to use fiscal policy to counter a fresh recession, making it all the more important for Yellen to avoid helping to cause such a reversal.

"The challenge that she and the Fed as an institution face is to support the recovery, because fiscal policy ... is no longer on the table for both political and economic reasons," said David Lipton, first deputy managing director at the International Monetary Fund.  "Now that (the economy) is recovering, the challenge is to gauge its strength and make sure it stays on the right path."

The other scary scenario is that a bout of swifter-than-expected inflation could erode three decades of hard-earned confidence that prices will remain under control, which in turn could make it easier for higher inflation to take firm root. The Fed's more hawkish officials also worry that the longer rates remain ultra low the more likely it is that troublesome financial bubbles will form.

Philadelphia Federal Reserve Bank President Charles Plosser formally dissented over the current dovish approach at the central bank's last policy meeting, while in recent weeks Richard Fisher of the Dallas Fed has amplified his concern that the bank is falling behind the inflation curve.

But even Fisher, one of the Fed's most outspoken hawks, credited Yellen's "extremely thoughtful" way of taking into account the views of other policymakers, a factor he said prompted him not to dissent.   

"She may be new to the chair but she's well respected and she knows all the personalities in the room," said former Fed Governor Elizabeth Duke. Jeffrey Fuhrer, senior policy advisor at the Boston Fed, said Yellen's communications style is "a little more open and accessible" than her predecessor Bernanke. Adding: "She's a bit more approachable somehow."

The central bank is also watching the November mid-term elections with particular interest: a Republican takeover of the Senate could give momentum to a proposal that would force the Fed to rely on a mechanistic rule to set interest rates based on the levels of inflation and unemployment in the economy. That would undermine the collective judgment Yellen feels is needed to guide the economy in the aftermath of the financial crisis.

SIGNS OF PATIENCE

Despite a falling unemployment rate and inflation that is rising toward the Fed's 2-percent target, Yellen has in the last six months managed to shift investors' attention to stagnant wage growth and the high number of Americans who have given up the search for work.

She recently described higher inflation readings as "noisy," noting that overshooting the target is "at most a risk that we could face somewhere down the road."

At an IMF event in early July, she dropped another strong clue that she was not afraid to let the economy heat up, saying the threat of asset-price bubbles or other financial instabilities probably won't prompt an earlier-than-expected policy tightening.

That speech has been cited by a number of analysts who know Yellen as an important sign that she is putting her stamp on the evolving debate over how deeply central banks should be concerned with financial stability. Yellen was clear: raising rates would almost certainly cost jobs and growth, but wouldn't necessarily stave off bubbles.

In yet another sign of the Fed's patience, San Francisco Fed chief John Williams, often cited as a policy bellwether, recently made the theoretical case for allowing inflation to run temporarily above target to help bring down the number of long-term unemployed. Even broaching the idea of letting inflation run hot is a sensitive topic for a central bank that in the late 1970s and early 80s hiked its key rates to as high as 20 percent to slay sky-rocketing price increases.

Investors currently do not expect the Fed to lift rates until the second half of next year - a remarkable achievement for Yellen given the U.S. unemployment rate is near a six-year low and closing in on what Fed officials see as its equilibrium level.

Colleagues said that Yellen has adapted easily to her new role, yet what Stockton called her "stress test" lies ahead, and may begin this fall when the debate over interest rates intensifies.

The Fed expects to end one of its key crisis programs in October when it stops buying Treasury bonds and mortgage backed securities. Once that happens, the next step is to raise rates.

"You're going to see a battle ... that is wide open" among policymakers, predicted former Fed Vice Chair Alan Blinder.

"There are a zillion ways it could go wrong but the simplest way is that the Fed exits too slowly, in which case some of the fears of the inflation hawks will come true," added Blinder, now a Princeton professor. "The other is that the Fed moves too quickly - this is the one that often gets forgotten - and the recovery stalls or, even worse, gets reversed."

TOP NEWS Fearing Iraq's downfall, power brokers chose safe bet Abadi

BAGHDAD (Reuters) - Pressure on Iraqi Prime Minister Nuri al-Maliki to step aside had become unbearable. Sunnis, Kurds, fellow Shi'ites, regional power broker Iran and the United States all wanted him out.

Maliki calculated he may have one more chance to hold onto power after eight years in office, even though alarmed allies had run out of patience as Islamic State jihadis swept government forces aside in much of western and northern Iraq.

Maliki's plan would require persuading Iraq's most influential cleric that he alone could reform and unite a country that had slid back into a civil war fueled by what critics view as his sectarian politics.

A week ago, he sent a delegation from his Islamic Dawa Party to try to meet Grand Ayatollah Ali al-Sistani in the sacred Shi'ite city of Najaf, south of Baghdad, according to an Iraqi minister and a source close to the clergy.

It was unclear if they succeeded in gaining an audience with the reclusive 83-year-old cleric, but they did get a response on paper, if not the one that Maliki was hoping for:

"Sistani made it clear that he wanted change. He put it in writing - the first time that a leader of Iraq's Shi'ite clergy did such a thing," the minister told Reuters.

Sistani's word is law in majority Shi'ite Muslim Iraq so the fate of Maliki - an unknown when he first came to power in 2006 with help from Iraq's then U.S. occupiers - was sealed.

Maliki has been caretaker prime minister since an inconclusive parliamentary election in April. But his chances of a third term appear over, with a party colleague named as prime minister-designate and drawing endorsements from home and abroad.

While Maliki kept digging in, the main Iraqi and foreign players moved on to wondering who could replace him.

Several names came up. One was Ahmad Chalabi, the smooth-talking, secular Shi'ite who played a role in persuading the United States to topple Sunni dictator Saddam Hussein in 2003.

Maliki's immediate predecessor Ibrahim al-Jaafari was also a candidate. But he had failed to ease sectarian violence during his year in office. Deputy Prime Minister Hussain al-Shahristani, a nuclear scientist tortured in Saddam's jails, seemed promising, people familiar with the discussions said.

A SAFE CHOICE

But, officials said, in the end it came down to a choice between Vice President Khudhaier al-Khuzaie and former Maliki lieutenant Haider al-Abadi, a deputy speaker of parliament. Both were also members of Maliki's Dawa Party but Khuzaie was seen as too sectarian, too like Maliki in that regard.

Abadi was selected because all parties agreed the low-key figure got along with leaders of the Kurdish minority and had a decent chance of appeasing Sunni Muslims, whose disgust with Maliki prompted some to join the Islamic State militants.

Abadi also appealed to religious leaders and others because the engineer appears not to be motivated purely by political ambition. He spent more than two decades in exile, working in business in Britain while promoting the Islamic ideals of the Dawa party.

"Everyone decided enough is enough. Maliki was turning Iraq into a dictatorship and ruining its democracy. People were losing patience. This came to a head when the Islamic State invaded," said Haqim al-Zamili, a parliamentary ally of the influential Shi'ite cleric Moqtada al-Sadr.

"The clergy made their point in Friday sermons. They sent representatives to Baghdad - to pressure Shi'ites to push for change."

Abadi returned to Iraq after the fall of Saddam, who had had two of his brothers executed. He eventually served as an adviser to Maliki as premier and telecommunications minister.

The decision to select Abadi was also based on a desire by all parties for a successor who would not remain in thrall to Maliki. While in office Maliki placed loyal allies in influential positions in all the main institutions of state.

Abadi fit the bill - a member of Dawa but not part of Maliki's inner circle so the selection would neither alienate a core Shi'ite constituency nor, they hoped, simply give Maliki the chance to remain the power behind the throne.

Aside from marginalising the Sunnis and infuriating the Kurds by challenging their long-standing dream of independence, Maliki's mistake was to alienate fellow Shi'ites, especially his long-time ally Iran.

Abadi is not seen as a forceful figure who can antagonise, so he appealed to everyone from leaders in Tehran and the top clergy on Najaf to Sunni cities and towns where the Islamic State has capitalised on anti-Shi'ite resentment.

Maliki had become so divisive, that some feared he would provoke a conflict among Shi'ites, further fragmenting the country.

After Muslims celebrated the end of the fasting month of Ramadan in late July, the Najaf religious powers sent a letter to Abadi through Shi'ite lawmaker Abdul Hadi al-Hakim encouraging him to accept the nomination of prime minister. He accepted.

"Abadi was selected by the Shi'ites and also approved by the clergy as he was not from Maliki's tight circle. This means no way Maliki could control him in future," said an member of parliament from the main Shi'ite coalition. "Abadi was most acceptable for all parties, including Sunnis and Kurds. That would definitely help to smooth the sectarian tension that emerged."

OLD FRIEND IRAN SHIFTS POSITION

Even Maliki's long-time supporter Iran decided it was time to part ways and start looking for an alternative.

Like its enemy the United States, Iran had been closely watching the Islamic State's advances in northern Iraq, fearful at the prospect of violence spilling over the border.

A senior Iranian official said Iranian and American officials held discussions on who could rescue Iraq, a major oil exporter. "Iranians and Americans held talks over possible candidates and after at least three sessions, they agreed on Abadi," said the official.

"He is Shi'ite and given the sensitivity of the situation in Iraq and desperate need to create a united front, Iran agreed to convince Shi'ite groups to support Abadi. Some Iranian clerics based in Najaf were involved and lobbied for him."

A U.S. official denied Washington, which has launched air strikes on the Islamic State militants, had tried to push Abadi into power, saying his name had come up through the Iraqi political system.

"It's not like we were leading this charge," said the official, who spoke on condition of anonymity. "The Saudis, the others who are active in the region, basically said 'we are not going to do anything for Iraq if Iraq is not going to do something for itself.' They had basically had it with Maliki."

Another Iranian official said Iran's Supreme Leader Ayatollah Ali Khamenei had signed off on Abadi after long discussions with a group of seven advisers.

"Abadi for the time being is a good choice and we have also talked to various Shi'ite groups in Iraq and hope he will be successful," said a high-ranking Iranian official.

The Iraqi minister said Sistani had contacted Iran's supreme leader weeks ago to set the groundwork for a new prime minister. "He asked Iran to accept the Iraqi people's choice for a leader and the Iranians agreed," said the minister.

Sistani, who favours a behind-the-scenes role, called on Iraqis to take up arms against the Islamic State. Like many Iraqis, he feared sectarian tensions would play into the hands of the Sunni jihadis who believe the majority Shi'ites are infidels who should die.

Using Friday sermons, Sistani repeatedly urged Iraqi leaders to stop clinging to their posts - a clear reference to Maliki, who drew comparisons with Saddam Hussein, the man he plotted against for years from exile.

Behind the scenes he also used his weight to push Shi'ite politicians to ditch Maliki. Saying no to a man who is revered by millions of Iraqis is not an option.

The Shi'ite politicians caved in and sent a delegation to see Sistani three weeks ago to ask for more specific directions, according to members of the main Shi'ite coalition.

"This was not easy, it was a very difficult mission. We became really embarrassed and under pressure from the religious establishment," said a Shi'ite politician who pushed for Abadi. "The clergy kept on pressuring us. So it became a must for us. This was beyond politics; it became a duty."

In the end Sistani's tough stand plus a swirl of pressures - including the fear of the Islamic State gaining more Sunni followers and making good on its threat to march to Baghdad - prompted six members of the main Shi'ite coalition to act.

They held a meeting and formally agreed on Abadi, whose favourite quotation according to his Facebook biography is "the key to leadership is tolerance".

"We drafted the decision and signed it," said one of the members of the National Alliance. They then handed it to President Fouad Masoum who immediately appointed Abadi.

Now millions of Iraqis, the United States, Iran and other regional powers such as Saudi Arabia and Turkey will be watching to see if he is the man who can contain the Islamic State, and end the daily kidnappings, bombings and execution killings.

As for Maliki, he has dire predictions for a country whose very survival as a unified state is in jeopardy. "I have been speaking with Maliki. He is worried. He believes Iraq will be a failed state, a nation of militias," said Salam al-Maliki, a prominent sheikh in the former prime minister's tribe.

GAZA/CAIRO (Reuters) - Talks to end a month-long war between Israel and Gaza militants are "difficult", Palestinian delegates said on Tuesday, while Israeli officials said no progress had been made so far and fighting could soon resume.

As a 72-hour ceasefire held for a second day, Palestinian negotiators held fresh talks with Egyptian intelligence following a meeting on Monday that lasted nine hours.

Hamas, the Islamist group that dominates the Gaza Strip, and its allies are seeking an end to an Israeli and Egyptian blockade of the coastal Palestinian enclave.

"We are facing difficult negotiations," Hamas' leader in Cairo, Moussa Abu Marzouk, said on Twitter.

An Israeli official, who declined to be named, said the gaps between the sides were big. "There is no progress in the negotiations," the official said.

Defence Minister Moshe Yaalon told Israel's armed forces to prepare for a possible resumption of hostilities.

"I don't know if, by midnight on Wednesday, we will reach an accommodation. I don't know if we will need to extend negotiations. It could be that shooting will erupt again and we will again be firing at them," he said, visiting a navy base.

A Palestinian official with knowledge of the Cairo talks told Reuters, on condition of anonymity: "So far we can't say a breakthrough has been achieved ... Twenty-four hours and we shall see whether we have an agreement."

Hamas also wants the opening of a seaport for Gaza, a project Israel says should be dealt with only in any future talks on a permanent peace agreement with the Palestinians.

Israel has resisted lifting the economically stifling blockade on Gaza and suspects Hamas will restock with weapons from abroad if access to the coastal territory is eased. Neighboring Egypt also sees Hamas as a security threat.

Israel pulled ground forces out of Gaza last week after it said the army had completed its main mission of destroying more than 30 tunnels dug by militants for cross-border attacks. It now wants guarantees Hamas will not use any reconstruction supplies sent into the enclave to rebuild those tunnels.

The Palestinian official said the Palestinian delegation had agreed that reconstruction in Gaza should be carried out by the unity government of technocrats set up in June by Hamas and the more secular Fatah party of Western-backed Palestinian President Mahmoud Abbas, who is based in the occupied West Bank.

WAR CRIMES INVESTIGATION

Israeli representatives are not meeting face-to-face with the Palestinian delegation because it includes Hamas, which Israel regards as a terrorist organization. Hamas for its part is sworn to Israel's destruction.

In Gaza, many families have returned to areas they had been forced to leave by the Israeli army, but some found their homes had been shelled or bombed. Some people pitched tents, while others spent the night in their homes if they could.

Children looked for toys in the rubble. One boy was happy to find his bicycle, pushing it along even though the tires had been punctured.

"It is not safe yet but we miss our homes, we miss our neighborhood, so we come to sit with friends and chat about our fate," said Abu Khaled Hassan, 50.

Israeli naval forces fired warning shots at a Palestinian fishing boat which broke the naval blockade on Tuesday, the military said. Gaza officials said no one was hurt and the incident did not appear to threaten the truce.

A Palestinian died of wounds from the war on Tuesday, Gaza hospital officials said, bringing to 1,939 the territory's mostly civilian death toll since the July 8 launch of Israel's military campaign to quell cross-border Hamas rocket fire.

Israel has lost 64 soldiers and three civilians.

The heavy losses among civilians and the destruction of thousands of homes in Gaza, where 1.8 million Palestinians are squeezed into a narrow enclave, have drawn international condemnation.

According to the United Nations, at least 425,000 displaced people in the Gaza Strip are in emergency shelters or staying with host families. Nearly 12,000 homes have been destroyed or severely damaged by Israeli air strikes and heavy shelling.

In Geneva, the United Nations named an international commission of inquiry into possible human rights violations and war crimes by both sides during the conflict.

The commission, which will be headed by William Schabas, a Canadian professor of international law, was hailed by Hamas and condemned by Israel.

"Hamas welcomes the decision to form an investigation committee into the war crimes committed by the occupation (Israel) against Gaza and it urges that it begin work as soon as possible," spokesman Sami Abu Zuhri said.

Israel said the Human Rights Council was biased against it.

"The Human Rights Council long ago turned into the 'terrorist rights council' and a kangaroo court, whose 'investigations' are pre-determined," Yigal Palmor, spokesman for Israel's Foreign Ministry, said in a statement.

"If any more proof were needed, the appointment of the chairman of the panel, whose anti-Israel bias and opinions are known to all, proves beyond any doubt that Israel cannot expect justice from this body."

Schabas rejected accusations of bias.

"I am not anti-Israeli. I've frequently lectured in Israel at universities. I am a member of the editorial board of the Israel Law Review. I wouldn't do those things if I was anti-Israel," Schabas told Israel Radio.

"The more Israel participates in the inquiry by providing us with specific information about targeting and selection of targets, that will assist the commission in making more fair and accurate judgments about proportionality."

BAGHDAD (Reuters) - Iraq's new prime minister-designate won swift endorsements from uneasy mutual allies the United States and Iran on Tuesday as he called on political leaders to end crippling feuds that have let jihadists seize a third of the country.

Haider al-Abadi still faces opposition closer to home, where his Shi'ite party colleague Nuri al-Maliki has refused to step aside after eight years as premier that have alienated Iraq's once dominant Sunni minority and irked Washington and Tehran.

However, Shi'ite militia and army commanders long loyal to Maliki signalled their backing for the change, as did many people on the streets of Baghdad, eager for an end to fears of a further descent into sectarian and ethnic bloodletting.

Sunni neighbours Turkey and Saudi Arabia also welcomed Abadi's appointment.

A statement from Maliki's office said he met senior security officials and army and police commanders to urge them "not to interfere in the political crisis". At least 17 people were killed in two car bombings in Shi'ite areas of Baghdad - a kind of attack that has become increasingly routine in recent months.

As Western powers and international aid agencies considered further help for tens of thousands of people driven from their homes and under threat from the Sunni militants of the Islamic State near the Syrian border, Secretary of State John Kerry said the United States would consider requests for military and other assistance once Abadi forms a government to unite the country.

However, U.S. officials said the Obama administration was already considering sending more military advisers to Iraq. Speaking on condition of anonymity, several said a decision to send at least 70 extra military personnel was likely later on Tuesday, although a final decision had not yet been made.

Underscoring the convergence of interest in Iraq that marks the normally hostile relationship between Washington and Iran, senior Iranian officials congratulated Abadi on his nomination, three months after a parliamentary election left Maliki's bloc as the biggest in the legislature. Like Western powers, Shi'ite Iran is alarmed by Sunni militants' hold in Syria and Iraq.

"Iran supports the legal process that has taken its course with respect to choosing Iraq's new prime minister," the representative of Supreme Leader Ayatollah Ali Khamenei on the Supreme National Security Council was quoted as saying.

"Iran favours a cohesive, integrated and secure Iraq," he said, adding an apparent appeal to Maliki to concede.

Abadi himself, long exiled in Britain, is seen as a far less polarising, sectarian figure than Maliki, who is also from the Shi'ite Islamic Dawa party. Abadi appears to have the blessing of Iraq's powerful Shi'ite clergy, a major force since U.S. troops toppled Sunni dictator Saddam Hussein in 2003.

Iraqi state television said Abadi "called on all political powers who believe in the constitution and democracy to unite efforts and close ranks to respond to Iraq's great challenges".

One politician close to Abadi told Reuters that the prime minister-designate had begun contacting leaders of major groups to sound them out on forming a new cabinet. The president said on Monday he hoped he would succeed within the next month.

A statement from a major Shi'ite militia group, Asaib Ahl Haq, which has backed Maliki and reinforced the Iraqi army as it fell back from the north in June, called for an end to the legalistic arguments of the kind used by Maliki to justify his retaining power and urged "self-restraint by all sides".

It said leaders should "give priority to the public interest over the private" and respect clerical guidance - a clear reference to indications that Grand Ayatollah Ali al-Sistani favours the removal of Maliki to address the national crisis.

U.S. OFFER

While U.S. officials have been at pains not to appear to be imposing a new leadership on Iraq, three years after U.S. troops left the country, President Barack Obama was quick to welcome the appointment. Wrangling over a new government since Iraqis elected the new parliament in April has been exploited by the Islamic State to seize much of the north and west.

Obama has sent hundreds of U.S. military advisers and last week launched air strikes on the militants after they made dramatic gains against the Peshmerga forces of Iraq's autonomous ethnic Kurdish region, an ally of the Baghdad authorities.

Kurdish president Masoud Barzani told U.S. Vice President Joe Biden that he would work with Abadi, the White House said.

U.S. officials have said the Kurds are also receiving direct military aid, and U.S. and British aircraft have dropped food and other supplies to terrified civilians, including from the Yazidi religious minority, who have taken refuge in remote mountains. The United Nations said on Tuesday that 20,000 to 30,000 Yazidis may still be sheltering on the arid Mount Sinjar.

U.N. Secretary-General Ban Ki-moon described the Yazidis' plight on the mountain as dire. "I urge the international community to do even more to provide the protection they need," he told reporters.

Kerry, who on Monday had warned Maliki not to resort to force to hold on to power, said on Tuesday that Abadi could win more U.S. military and economic assistance.

"We are prepared to consider additional political, economic and security options as Iraq's government starts to build a new government," he told a news conference in Australia, where he also reaffirmed that Washington would not send combat troops.

"The best thing for stability in Iraq is for an inclusive government to bring the disaffected parties to the table and work with them in order to make sure there is the kind of sharing of power and decision-making that people feel confident the government represents all of their interests," Kerry added.

BAGHDAD CALMER

It remains unclear how much support Maliki, who remains acting premier, has to obstruct the formation of a new administration. One senior government official told Reuters that his fears of a military standoff in the capital had eased as police and troops had reduced their presence on the streets.

"Yesterday Baghdad was very tense," he said. "But key military commanders have since contacted the president and said they would support him and not Maliki."

In both Shi'ite and Sunni districts of the capital, many spoke of a sense of relief and cautious hope for change.

"I'm very happy Maliki will not be prime minister again. I hate him; he killed my sons and broke my heart," said 68-year-old Um Aqeel as she walked in the Karrada shopping district.

Saying two of her sons had died in violence in the past year - one while serving as a soldier in the north in May - she said: "Maliki knows only the language of war and never believes in peace, just like Saddam. Yesterday when I heard he was out I felt justice has been done by God, and my two beloved sons who were killed because of him will rest in peace."

But as Um Aqeel offered sweets to passers-by in the mainly Shi'ite area to share her satisfaction, one man, Murtadha al-Waeli, warned her angrily that she was wrong to celebrate.

"Soon you will all regret Maliki's going," he said. "It was he who built a strong army. Iraq will fall apart after Maliki, and we will lose the battle with the terrorists. Shi'ites will pay a high price for losing Maliki. Just wait and see."

In the mainly Sunni district of Adhamiya, where many people have long resented what they saw as Maliki's determination to keep Sunnis out of positions of influence, cafe owner Khalid Saad said he hoped Abadi would learn a lesson from the past by keeping his distance from Iran and leaving Sunnis in peace.

"Maliki treated us Sunni like aliens," he said. "We hope Abadi will learn from Maliki's fatal mistakes and pull the country back from its sea of troubles."

TOP NEWS Ukraine says may block Russian aid convoy

KIEV/MOSCOW (Reuters) - A Russian convoy of trucks carrying tonnes of humanitarian aid left on Tuesday for eastern Ukraine, where government forces are closing in on pro-Russian rebels, but Kiev said it would not allow the vehicles to cross onto its territory.

Kiev and Western governments warned Moscow against any attempt to turn the operation into a military intervention by stealth in a region facing a humanitarian crisis after four months of warfare.

"This cargo will be reloaded onto other transport vehicles (at the border) by the Red Cross," Ukrainian presidential aide Valery Chaly told journalists.

"We will not allow any escort by the emergencies ministry of Russia or by the military (onto Ukrainian territory). Everything will be under the control of the Ukrainian side," he said.

Russia said it would transfer the convoy to the aegis of the International Committee of the Red Cross, but made no reference to the demand the goods be reloaded. The European Union said the aid would have to be verified.

"No political or any other objectives must be pursued," EU humanitarian aid commissioner Kristalina Georgieva told a news conference. "The content of humanitarian aid must be exactly that, humanitarian aid, and obviously cannot be taken on face value."

Russian media said the column of 280 trucks had left from near Moscow and it would take a couple of days for it to make the 1,000 km (620 mile) journey to Ukraine's eastern regions where rebel fighters seek union with Russia.

Western countries believe that Russian President Vladimir Putin, who has whipped up nationalist fervor in Russia through the state-controlled media since annexing Crimea in March, might be spurred to fresh action since separatists in their main redoubt of Donetsk are now encircled by Kiev government forces.

Rossiya 24 TV showed a 3-km long line of containers and trucks loaded with crates of drinking water and other products stretched along a road with workers loading sacks of aid. A Russian orthodox priest marched across a line of trucks, spraying them with holy water before they left.

"It has all been agreed with Ukraine," Business FM radio quoted Putin's spokesman, Dmitry Peskov, as saying of an operation publicized with fanfare on Russian TV channels.

The U.S., French and Australian governments voiced concern that Russia, sole international supporter of rebels in Ukraine's Russian-speaking east, could use the humanitarian deliveries to carry out a covert operation to help fighters who appear to be on the verge of defeat.

BITTER FIGHTING

With Ukraine reporting Russia has massed 45,000 troops on its border, NATO said on Monday that there was a "high probability" Moscow might now intervene militarily in Ukraine.[ID:nL6N0QH2YV]

Itar-Tass news agency said the convoy carried 2,000 tonnes of humanitarian aid. It included 400 tonnes of cereals, 100 tonnes of sugar, 62 tonnes of baby food, 54 tonnes of medical equipment and medicine, 12,000 sleeping bags and 69 generators.

Thousands of people are believed to be short of water, electricity and medical aid in Donetsk and in the border town of Luhansk due to bitter fighting, involving air strikes and missile attacks.

U.N. agencies say well over 1,000 people have been killed, including government forces, rebels and civilians, in the conflict in which a Malaysian airliner was downed on July 17 with the deaths of all 298 people on board.

A further six Ukrainian soldiers were killed in action overnight, military spokesman Andriy Lysenko said, bringing to more than 570 the number of government forces killed since conflict erupted in April.

Kiev and its Western allies say Russia, which opposes the new leadership's pro-Western policies, has been funneling tanks, missiles and other heavy weapons to the rebels for months. Moscow denies this.

"TRANSPARENT ARTIFICE"

With the humanitarian crisis growing by the day in eastern Ukraine, the Kremlin might welcome the opportunity to garner sympathy if the Russian convoy arrives at the border and is turned away by the Ukrainians.

If, and when, the cargo crosses into Ukraine it is expected to come through a border crossing point just north of the city of Kharkiv.

A former Ukrainian president, Leonid Kuchma, who has been involved in tentative mediation with the rebels said it would then travel down through north-eastern Ukraine to Luhansk under an Organization for Security and Cooperation in Europe (OSCE) escort.

Speaking in Sydney on Tuesday, U.S. Secretary of State John Kerry said: "Our hope is that in the next days and weeks, we can find a way for President Petro Poroshenko and Ukraine to be able to work with the Russians to provide the humanitarian assistance necessary in the east."

Australian Foreign Minister Julie Bishop told reporters: "Any intervention by Russia into Ukraine under the guise of an humanitarian crisis would be seen for the transparent artifice that it is and Australia would condemn (it) in the strongest possible terms." [ID:nL4N0QI25I]

In Paris, French Foreign Minister Laurent Fabius said: "We must be extremely careful because this (the convoy) could be a cover for the Russians to install themselves near Lugansk and Donetsk and put us before a done deed."
